You could have the best engineered product in the world, but somewhere along the line there's the possibility for manufacturing defects (assuming that's what actually caused this, and not some circumstance that we aren't aware of). Combine the possibility of defect with the ridiculous number of these things (iPod nanos) that are manufactured, and you pretty much have to expect this kind of thing to happen every now and then. At least nobody was hurt.

I expect that the manufacturer has done everything in its power to make sure this thing won't start a fire. Notice, certain devices even with rechargeable batteries and connection to outlets have NEVER started a fire. The problem of these things catching fire seems to be as of late, where companies are sourcing really cheap electronics in order to turn a bigger profit. Guess what LiPo batteries are prone to pop rather dramatically. I replaced a gen2 Nano battery that had bloated and lost the ability to hold a charge. No I didn't send it to Apple, no I didn't throw it away, I just lifted the cover cut and twisted two wires. I took the replaced LiPo and purposely overcharged the bloated battery. The result was the same impressive little explosion.
Don't blame the device. Blame the nature of the batteries and the lack of knowledge of the users.
